People don't leave real money in protocols they don't trust. High TVL means real users putting real funds at risk. Not trading volume that can be faked. Not social media followers. Actual capital sitting in smart contracts.
Two lending platforms. One with $3 billion TVL. One with $40 million. Same product. Very different story about which one people actually use and trust.
Gradual TVL decline is one of the clearest early signs a protocol is losing users.
Doesn't make headlines. Just quietly happens. Depositors withdraw over weeks. TVL chart trends down. Price follows later. Early movers already out.
Sharp sudden drop is more serious. Exploit rumor hits. Smart money exits immediately. TVL collapses in hours. Price follows.
Terra/Luna in 2022. Anchor Protocol sitting at $17 billion TVL at peak. UST peg started showing cracks. TVL bled first. Then collapsed entirely as the death spiral hit. TVL gave the signal before price did.
Watching TVL trend over weeks on DeFiLlama tells a more honest story than price alone.
Three metrics. Three different things.
Protocol with $50 million TVL and $500 million market cap. Token priced at 10x the capital actually using the product. Either TVL needs to grow or market cap needs to come down.
Market cap divided by TVL is a rough valuation check. Below 1x, market cap lower than actual usage. Above 5-10x starts looking stretched.
Exists. Worth knowing.
Circular inflation. Protocol A counts deposits sourced from Protocol B which counts deposits from Protocol A. Same capital counted twice across connected protocols.
Mercenary capital. Massive APY attracts deposits that vanish the moment rewards drop. TVL looks healthy. One rate change, it evaporates.
Self-deposits. Team deposits their own tokens to inflate numbers. Looks like adoption. Isn't.
DeFiLlama filters some of this. Methodology differs across tracking platforms. Numbers don't always match.
Can TVL go negative?
No. Floor is zero. Protocol gets fully exploited. TVL hits zero. Can't go below.
